Leveraged buyout
What a financial buyer can pay, given the returns they have promised.
An LBO model answers a narrower question than a DCF. It does not ask what a business is worth; it asks what a sponsor can afford to pay while still delivering the return their investors were promised. Debt is the mechanism: the target's own cash flows service borrowings raised against its balance sheet, so a relatively small slice of equity controls the whole asset. Because the sponsor's return is driven by the equity slice, and the equity slice is the residual after debt, an LBO is at heart a model of a shrinking liability rather than a growing business.

What you will be able to do
- Stable, predictable cash flows that can service fixed interest through a cycle
- Low ongoing capital intensity, so cash goes to lenders rather than machines
- A defensible market position, recurring revenue, or contracted demand
- An identifiable exit in three to seven years: a sale, a sponsor-to-sponsor deal, or an IPO
- Assets that support borrowing, or a lender base comfortable with cash-flow lending
Where it does not apply
- Cyclical businesses where a downturn breaches a covenant at exactly the wrong moment
- Early-stage or loss-making companies with no cash flow to service debt
- Heavy capex programmes that compete with debt service for the same cash
- Businesses whose value depends on people who can resign
- Anything where the story requires multiple expansion to work: that is hope, not underwriting
